Here is a summary of Obama's proposals:
Restore pay parity between the military and the private sector. This either means continuing the Bush policy of keeping pay increases in line with the private sector, or closing the 2.9% percentage pay gap between the military and comparable civilian incomes. This would require about $600 million in additional funding.
Withdraw all combat troops from Iraq within 16 months of taking office. This process looks like it's already in the works, as the SOF (Status of Forces) Agreement has been approved by the Iraqi Parliament.
End Stop-Loss in the Army. It's difficult to see if this is possible without leaving gaps in the ranks, but with a drawdown in Iraq it is more likely.
Shifting the focus of the armed forces to more special forces, linguists, intelligence analysts, etc.
Implement the new Post-9/11 GI Bill. This goes in conjunction with working for more benefits for veterans and wounded.
Lastly, tighten the military budget and draw down on unnecessary programs. This includes the F-22 Joint Strike Fighter, a host of advanced weapons programs left over from the Cold War, and the Missile Defense System, which Obama has publicly declared he is skeptical of.

His official policy calls for increasing the size of the Army and Marines by 65,000 and 27,000 respectively. Now how many have said he's going to downsize the military, without posting any real concrete sources? Speculation and typical "He's not a veteran! He's a Democrat!" rubbish doesn't count.
He intends to improve the equipment available. Remember when soldiers went into Iraq under the previous administation with insufficient body armor and vehicle protection, and many resorted to buying their own and welding metal plates on their Humvees? None of that in the future - evidently experience in the Air National Guard is useless without common sense.
The readiness of the reserve elements will be improved - that means less reliance on older weapons and equipment for the National Guard.
The occupation of Iraq comes straight out of the defense budget. As such, withdrawing from Iraq will lower the budget as a whole. Many people assume the military budget all goes into pay and buying weapons, but that's simply not the case. He advocates a stronger US presense in Afghanistan.
